So the other night I decided to install GTA IV on my 360's hardrive simply because I've never installed a game on that system. So it finished installing and I thereafter played the game for about an hour and wasn't sure if there were any differences in performance or graphics. I read on the GTA 4 wiki that certain glitches will crash the game if it is not installed onto the hard drive.
My question is, what exactly does installing a game on a hard drive do? What are the benefits of doing this? Does it make any differences to the gameplay/other areas of the game?

I think it just reduces load times as reading from the disc is slower than reading from the hard drive, although sometimes it makes negligible difference.

In certain games it can help the loading be more stable and there can be minor speed enhancements in both loading and in-game performance but the main reason I'd say is to help reduce wear and tear on laser and disc reader and to keep down the internal heat of the machine as the hard drive doesn't heat up as much as the disc spinning with a laser reading from it all the time, I'm not certain but I think it also reduces electricity usage for the system when the disc reader is turned off in favor or using the hard drive only.
So in short you'll probably not notice much performance improvements if any at all, but it helps the system do what it does more efficiently.
Personally I always install games I play a lot and plan to play for a while, but if I'm just testing new games or playing something for a short burst and know I won't be playing it again I just play directly from the disc as installation takes a while and puts unnecessary wear and tear on the hard drive instead, it becomes a balancing act on where and how I want to wear out my machine the least.

Also for older Xbox 360s like mine, an Elite model from before the first Slim came out, it heavily reduces the noise from the console, the older ones made a lot of noise when reading from discs.

Another thing is that some games have mandatory installation (either from a separate Install disc or from the main game disc depending on the size of the installation needed) and for those it's usually better to NOT install the game as well as having both the game and the mandatory install files reading at the same time from the hard drive can make load times slower and the game itself less stable if it's a game that loads dynamically during gameplay, like in an open world game. I think GTAV for example had issues if you installed it because it couldn't read both the mandatory installation data and the game install fast enough simultaneously causing it to crash or something, I don't have GTAV myself so I can't speak from experience but I've heard about others having those issues.

Took me a while to find proper hardware reading speed figures, turns out Wikipedia is right sometimes...
The reason why newer games force you to do this is because of transfer speeds and in-game render time. Long story short the 360's dvd drive can read 15 megabytes per second and if a map is 1.5 gigabytes it would take around 100 seconds to load and depending on the engine the map is made on it may take even 1000 or more seconds to render completely.
On the other hand the 360's hard drive is a standard SATA unit enclosed in a custom case with an average reading speed of 150 megabytes per second, meaning maps literally take one tenth of the time that they would take to render from the disc.
You can test these figures by yourself by playing a game that allows you to play either with the disc or the hd like Rage.

As everyone has stated: reduces loading times, better stability and reduces a lot of noise if you have any pre-slim model (that disc drive spins really fast sometimes).

In addition to load time/stability, I'd also mention that I've purchased a few very scratched 360 discs over the years. In those cases, the games have not run very well from the disc, but they've installed on the hard drive properly. From that point on, the system just needs to confirm the disc is present.

Also just want to mention that installing games are not always beneficial. Games that were released before the update where you could install them typically run better on the disc vs install. I want to say that I've only heard this and it may not be accurate, as I've never seen or compared it myself.

Side note for current gen stuff, this is an interesting argument for buying digital for some games on the Wii U, rather than the disc, since there isn't the option to install from the disc. Tokyo Mirage Sessions #FE for example, has substantially longer loading times on the disc version, and the issue is significant enough with Xenoblade Chronicles X that there are a number of option DLC packs for the disc version that basically large sections of the game on the internal memory or an external drive.
I believe with the PS4, Xbox One, some games on the PS3, and of course the PC, running the game off the disc alone isn't even an option.

It needs to check if you actually own the game. So it spins up the disc to check and then it stops. In theory you could just give away the disc after installing it otherwise.
